What is a home equity sharing agreement and how does it differ from a traditional loan?

A home equity sharing agreement provides homeowners with upfront cash in exchange for a share of the home's future appreciation, rather than requiring monthly payments and interest the way a traditional loan does.

How Equity Sharing Works

  • Upfront lump sum payment is provided to the homeowner in exchange for the investor receiving a percentage of the home's future value increase, typically realized when the home is sold or refinanced.
  • No monthly payments or interest are required during the agreement term, distinguishing it clearly from a home equity loan or line of credit.

Key Differences From a Traditional Loan

  • Shared risk and reward means the investor's return depends on the home's appreciation, so if the home's value declines, the investor's payout can decrease as well, unlike a fixed-interest loan.
  • No debt added to the homeowner's balance sheet in the traditional sense, though the agreement does reduce the equity the homeowner will retain upon sale.

While equity sharing agreements can provide cash without monthly payments, homeowners should carefully weigh the potential cost of giving up a share of future appreciation against the flexibility a traditional loan or line of credit would offer.
