What is cap rate (capitalization rate)?

Capitalization rate (Cap Rate) is a key real estate metric used to evaluate the return on an investment property. It measures a property’s Net Operating Income (NOI) as a percentage of its current market value or purchase price, helping investors compare opportunities without considering financing.

Cap Rate Formula

Cap Rate = (Net Operating Income / Current Market Value) × 100

Example: If a commercial property generates ₹12 lakh in annual NOI and is valued at ₹1.5 crore, the cap rate is:

(12,00,000 ÷ 1,50,00,000) × 100 = 8%

What Does Cap Rate Indicate?

  • Higher cap rate: Higher potential return, often higher risk
  • Lower cap rate: Lower return, usually stable and prime assets
  • Helps compare investment properties across markets
  • Reflects investor demand and market sentiment

Typical Cap Rate Ranges in India

  • Grade A office spaces: 7% – 9%
  • Residential properties: 2% – 4%
  • Retail malls: 8% – 11%
  • Warehousing & logistics: 8% – 10%
  • Co-living / co-working spaces: 9% – 12%

Cap Rate vs Rental Yield

Cap rate is based on Net Operating Income (NOI), which accounts for operating expenses but excludes financing costs. In contrast, rental yield is often calculated on gross rental income. Because of this, cap rate is considered a more accurate measure in commercial real estate investment analysis.

Limitations of Cap Rate

  • Does not include financing or loan interest costs
  • Not suitable for vacant or undeveloped properties
  • Does not factor in future rent growth or capital appreciation
